Does the processor on the macbook scale down when in battery mode if it is not doing much?
    When does it scale down?

Yes, it does (like any PC laptop). It will scale down when extra power isn't needed, and I believe it will also do it when necessary to maintain certain temperature levels, etc.

Is there a way for me to tell how fast the processor is running? Not that it matters, but it would be cool to see.

I use an app called coreduotemp. It displays the cpu temperature as well as the processor speed. The processor throttles up and down with the amount of work I have my machine do.

The last time I u sed core duo temp, it did not read the correct clock speed. I used a different program instead, but I forgot the name of it, sorry. It shouldn't be too hard to find it. Perhaps someone on this board already knows the name.
