So I installed Parallels 3.0 yesterday and tested the video playback using vlc within Windows. I noticed that the video was grainier than usual and resizing the window would sometimes cause the pixels to become outlined in a thin lined black box. This happened with both wmv and avi playback. Has anyone had the same issues?

I have windows set to 512 ram and 64 vram.

Yes, I have the same issues. It's because Windows XP's interface is drawn on software, so it eats up your CPU and does not work very well. Playing everything in full screen mode works OK however.
Furthermore, there is VLC for Mac OS X, so you might want to use that.

Yea I have vlc for mac too but in general all video was like that and to my knowledge sopcast and other p2p programs aren't available for mac. As well, I was trying to load avi files off a dvd and the dvd was only recognizable in vm and not on apple desktop.

You can forget playing good quality video's in an emulated Windows on a Mac. At least for now. I think "overlay" mode for video is not fully supported yet? That's my guess why video's look and play so poorly.
